Petra Richli/iStock via Getty Images In my previous article , I said Chewy ( CHWY ) was fairly valued. Its fourth-quarter results were about what I expected. But Chewy will now have some new growth drivers in 2026. Chewy is going to sell more private-label pet food, and it's also going to use AI to provide customer service. That might not sound exciting. Everyone's familiar with AI chatbots by now. But because of its AI initiatives, Chewy's margins might now be a lot higher than investors originally expected in 2026. Chewy's growth was relatively consistent in 2025 if you adjust for the 52-week calendar year. Its normalized revenue rose 8.1% for the fourth quarter and 8.3% for the full year. Its revenue growth has been fairly stable recently, which is probably because of its Autoship program. Once customers get used to having dog food dropped off at their homes, they might not want to change that arrangement. Chewy's gross margin also rose from 29.2% to 29.8% in the fourth quarter. And its adjusted EBITDA margin rose 120 basis points to 5.0% for the quarter. So the company is also becoming more efficient. The last time I wrote about this company, it had a forward P/E above 30, but now its forward P/E is 18. Its overall growth rate hasn't changed that much. It's still a growth stock; it's just not as expensive now. And now it has a few more growth drivers that I didn't bring up in my previous article. AI might be the most important new growth driver, so I'll start with that first. Chewy Has Several Ways to Benefit From AI On the Q4 2025 earnings call , Chewy CEO Sumit Singh went into a lot of detail about how Chewy is using AI. Many marketplaces use AI to recommend products to their customers, and Chewy is doing that too. AI recommendations could work even better for this company, though, because of its Autoship program. Think about your personal portfolio; the ways you grow your personal investment portfolio typically will be through selling one position to buy another, reinvesting dividends, and injecting new capital into your portfolio to buy new positions. Essentially, you can have organic growth from your positions growing or mechanical growth from you putting in capital to fuel the growth. Companies do this by retaining cash flow to reinvest in the business or issuing debt and equity to grow effectively. A lot of the investors will get frustrated when they see companies they love issuing new equity to grow further. This can be more common in the real estate investment trust (REIT) or closed-end fund (CEF), or the utility sector, where secondary issuances are more common. When it comes to some sectors, the primary way to grow is through acquisitions. You buy a smaller fish to become a bigger fish. You integrate their operations and their earnings, and then you turn around, and you do it again, and again, and again. Today, I want to look at a Dividend Aristocrat that has years of steady dividend growth to reward shareholders, but grows primarily by being the bigger fish. Let's dive in! Unfortunately, for as vital as the company’s services are for the industry’s survival, the company does not generate an appealing profit margin. Historical operating margins are just 10%, due to high costs of services and sales. The low margin allows for very little in terms of shareholder returns. The company trades at low single digit free cash flow yields, making an investment unattractive. The business is quite stable thanks to the necessity of the services provided. However, the company is more or less flatlined. For this reason, I continue to rate the company as a HOLD. Q4 Results And Middle East Impacts In February, the company reported earnings of $0.21/share after excluding special items. The company reported low single digit revenue growth and free cash flow of $5m. On a full year basis, the company generated $26m in FCF on essentially flat y-o-y revenues. Profit margin declined slightly from the previous year as overall oil field activity slowed. On the cash deployment front, the company deployed over 100% of free cash flow. The company deployed over $34m of available cash on a 50/50 split to both debt reduction and cash returned to shareholders in the form of share buybacks and dividends. In the quarterly conference call, the company outlined its intention to continue the current capital allocation strategy. By having a heavy component of free cash flow dedicated to debt retirement, the company expects to improve its debt metrics. In doing so, the company also expects to achieve a lower interest rate on its outstanding debt balance. The company identified a threshold target of a leverage ratio below 1x.
