Japan’s five-year government bond auction Monday saw lower demand than the 12-month average as elevated oil prices fueled inflation concerns. The bid-to-cover ratio was 3.22, compared with 3.58 at the previous sale, and a 12-month average of 3.47. The tail , or gap between average and lowest-accepted prices, was 0.04, the same as last month. The sale comes amid a deepening rout in Japanese sovereign debt as elevated oil prices drive government borrowing costs higher globally. Prospects for an end to the Iran conflict remain elusive, with the US and Iran still far apart on terms for ending the war and reopening the Strait of Hormuz. In Japan, the rise in yields also reflects renewed concerns over the nation’s fiscal policy, with Prime Minister Sanae Takaichi set to announce an extra budget soon in response to rising commodity prices driven by the ongoing Middle East conflict, according to people familiar with the matter. Meanwhile, the yen is weakening toward 160 per dollar despite multiple rounds of intervention by Japanese authorities. That’s adding to inflation risks and weighing on sovereign debt as pressure mounts for the Bank of Japan to raise rates after holding policy steady last month. Overnight index swaps suggest traders are pricing an about 80% chance of a rate hike next month. BOJ board member Kazuyuki Masu last week called for interest rates to be increased as soon as possible provided there is no indication of the economy running into trouble.
