Carmignac is extending the maturity of its inflation-linked bond holdings in a bet that mounting pressure on government budgets will push central banks to tolerate higher inflation in coming years. The French asset manager switched from one- and two-year inflation-linked notes to five-year maturities in May, according to Guillaume Rigeade , its co-head of fixed income. Two thirds of his exposure is in the US, with the rest in Europe. The move reflects a view that inflation will be structurally higher over a longer term, beyond a current increase from the Middle East conflict that has made short-dated inflation-linked debt sensitive to oil prices. It also factors in policymakers hiking interest rates less than markets expect because of the risks to growth. “There is a higher tolerance from central banks for inflation,” said Rigeade in an interview. “Everywhere in the world, the level of debt is increasing and the weight of this debt is more and more difficult to accept.” Heavily indebted governments effectively benefit from higher inflation because it erodes the real value of their debt. However, the idea that fiscal pressures will constrain monetary policy is a contrarian one, given most major central banks have explicit inflation targets and are designed to operate independently. Bond investors have been reviving bets on inflation-linked bonds this year as oil prices rise, even though similar bets flopped in 2022. So-called linkers can be risky because their performance depends on inflation exceeding market expectations and they can be undermined by rising interest rates. Rigeade contends the market is pricing in too many interest-rate hikes this year, especially from the European Central Bank, a view that’s also prompted him to take a long position in German two-year bonds.
