Hunker Down Famed short seller Carson Block is casting a wary eye at credit ETFs. In a Bloomberg Television interview with me this week, the Muddy Waters Capital founder doubled down on his view that credit spreads could widen as a result of artificial intelligence-led job losses. To hedge such a scenario, Block said his firm is placing bearish options bets on LQD and HYG, BlackRock’s investment-grade and high-yield corporate bond ETFs. It’s a bet on the direction of travel, but also the interaction between the ETFs themselves and the fixed-income securities that they hold. Specifically, in a moment of real market stress, Block says that investors will be offloading the ETFs much faster than the underlying bonds can actually trade: Part of the issue that those ETFs will have is that the underlying can become almost completely illiquid in a real displacement type scenario. So you’ll have the (authorized participants) that make the market for the ETF probably step back, so people will be redeeming the ETFs, but can’t get liquidity in the underlying. Block is describing a dynamic similar to the height of the pandemic-fueled volatility in 2020, which saw some of the biggest bond ETFs trade at enormous discounts to their net-asset value given that cash bond markets virtually froze. In Block’s doomsday scenario, though, the potential dislocations will be much more dramatic, as the jobs that will be displaced by AI won’t be coming back: This will be a good deal more profound. So at least for a moment in time, I think there will be a mismatch between the liquidity of the ETFs and the liquidity of the underlying. So if you’re short the ETF at that point, and time it right, you get some extra juice on the downside. ( ELMT ) has filed to raise what may reach $115 million in gross proceeds in an IPO, according to an S-1 registration statement . The company provides a range of critical materials and microwave products primarily for aerospace and defense applications. ELMT has produced moderate top-line growth and has been investing its operating cash flow in capital improvements to increase capacity; the IPO’s proceeds will be used for deleveraging the balance sheet. If the IPO is fairly priced and overall stock market volatility is contained, institutional demand should be reasonably strong. What Does Elmet Group Do? Elmet Group provides engineered components and high-energy systems for a variety of industries, such as aerospace, defense, government, industrial, semiconductor, electronics, energy and medical industries. The company is organized under two operating segments, Critical Materials Components [CMC] and Engineered Microwave Products [EMP].
