manassanant pamai As the markets prepare for Kevin Warsh to lead the Fed, chatter is growing about his opposition to a "bloated" Fed balance sheet and it inflating asset prices. But according to T.S. Lombard economist Dario Perkins, that analysis is fundamentally flawed -- and the data proves it. “There is no discernible relationship between central-bank balance sheets and asset prices, regardless of whether we focus on the Fed or take a global perspective,” Perkins writes, noting that the correlation charts that once dominated social media committed a basic statistical error: comparing two variables that were simply trending higher together. The proof came when central banks began shrinking their balance sheets through quantitative tightening and markets didn’t collapse. While QE might influence investor psychology during crises, there’s no evidence it systematically distorts financial markets in the way critics like Warsh claim. The report also challenges Warsh’s assertion that large balance sheets encourage fiscal profligacy. Perkins argues the opposite occurred: during the 2010s, QE actually provided political cover for governments to pursue fiscal austerity, not stimulus. The policy mix was “deflationary overall.” So what will Warsh actually do if confirmed? Perkins suspects mostly “virtue signaling.” While Warsh may announce intentions to shrink the Fed’s footprint over the medium term, an aggressive QT program seems unlikely given the FOMC recently voted to end its latest balance sheet reduction effort. The bottom line: “If Kevin Warsh had been Fed chair in 2010, that would have been a problem. Today, not so much.” With plenty of conventional rate-cutting ammunition available, the days of perma-QE -- and the anxieties surrounding it -- appear to be behind us.
